The next day, Yen Che-Hsia travels to the Lan Ro temple to discover the fate of his two daughters. He finds that they have been turned into the lifeless corpses of ghosts by the horrible tree spirit Tree-Girt-in-the-Clouds. The Master is forced to cut off his own arm in order to free them, but becomes stuck, and, to free himself, must slice off his other arm as well. He is only saved from death by the miraculous intervention of the Emperor. Yen Che-Hsia is arrested and sentenced to death for disobeying the Emperor, and the tree spirit is driven away by the thunderbolts of a Buddhist priest. When Taoist Master Yen Che-Hsia is summoned by the Emperor, he leaves his wife at home, but is unable to bring himself to leave his child. When the Emperor orders that a beautiful ghost girl, Nieh Hsiao-Tsing, be brought into the room with her mother, the Master is infuriated. However, a swarthy, well-dressed young girl enters the room. The Emperor is stunned by her beauty, and orders that she be brought in to be the new Nieh Hsiao-Tsing. Yen Che-Hsia is furious, but the Emperor merely laughs in mock amusement.

As Yen Che-Hsia is being buried, his daughters come out of their graves. Their bodies, however, are almost completely transformed into withered ghosts. His mother begs him to summon the tree spirit to reverse the transformation, but the old Master tells him that, in order to do so, the spirit must be summoned by fire, or by thunder. The father tries to persuade the mother to ask for help from the Emperor, but she tells him that his life was a sacrifice for the sake of his family, and that he should not want to cause the Emperor more trouble. The father is about to leave when the spirit appears. He persuades the father to summon the spirit by fire. The Emperor is amused by the old man's antics, and he advises Yen Che-Hsia to go back to his wife; as long as he remains in the palace, the Emperor would be able to control him.
